Background imaging feature is a not released to public yet. Here is how you can test it in Xshell 3.0:
*Please note currently only BMP format is supported.
- Use BGImage to set the background image.
set BGImage = "%BMPFileLocation%"
ex) set BGImage = "C:\image1.bmp"
- Use BGImagePos to position the background image.
set BGImagePos=%NUMBER%
ex) set BGImagePos=0
Use can use the following options:
0: Center
1: Tile
2: Stretch
3: Left Top
4: Right Top
5: Left Bottom
6: Right Bottom
- To erase the background image, set the BGImage value to none.
set BGImage=""
This feature is currently under development and will be released to public in near future.

We will consider bringing back this feature in the next major version. I have a few questions to better implement this feature:
1. When do you use this feature?
2. How would you use this feature when multiple tab groups are open
3. What is the background layout you use most often (tile, stretched, center)

So I have set an image (BMP) to be my background, but it still will not display. All I have is a black screen. If someone could let me know if I am missing something that would be great.

You are setting the image in your session properties, correct?
Session Properties -> Appearance -> Window
